After exploring the spot market yesterday, today we'll venture into a fascinating world of financial instruments called derivatives.

Subscribe now

What are Derivatives? 🎯💡

Think of derivatives as financial agreements whose value comes from something else - like commodities, stocks, or even weather conditions. It's like betting on the future price of gold without actually buying gold itself. It is a contract between a buyer and a seller, entered into at a point in time, regarding a transaction to be settled or closed at a future point in time. These instruments help traders manage risk while investing less money upfront than they would need to buy the actual commodity.

Where Can You Trade Derivatives? 🏢

Derivatives can be traded in two main ways:

1. Over-the-counter (OTC) Market

Imagine calling up a dealer directly to buy a custom-made suit. That's similar to how OTC markets work!

OTC derivatives are created by an agreement between two specific counterparties. Most of the OTC contracts are held to maturity by the original counterparties.

Here:

- Traders don't meet in person but deal through phones and computers

- You can customize your agreement to exactly what you need

- It's like a direct deal between you and another person

- All phone calls are recorded (just in case there's a disagreement later)

- The terms are flexible and can be changed if both parties agree

Share

2. Exchange-Traded Market

Think of this as a shopping mall for derivatives.

An exchange is a central marketplace for buyers and sellers of different asset classes and financial instruments (contracts) that derive their value from these assets as the underlying.

Here:

- Everyone meets in one place (virtually) to trade

- All products are standardized (like buying clothes with fixed sizes)

- Prices are determined by what everyone is willing to pay

- It's more transparent - everyone can see the prices

- The last trade price is considered the fair price

Types of Derivatives

1. Forward Contracts

A forward contract is like pre-ordering your favorite phone before its release.

A forward contract is a legally enforceable agreement for the delivery of goods or the underlying asset on a specific date in the future at a price agreed on the date of the contract.

You:

- Agree on the price today

- Get the delivery later

- Can customize everything (quantity, delivery date, location)

- Don't pay upfront (except maybe some fees)

- Must complete the deal (both buyer and seller)

The catch? If the other person doesn't deliver or pay, you're stuck - this is called default risk.

Share

2. Futures Contracts

A futures contract is a legally binding agreement between the buyer and the seller, entered on an exchange, to buy or sell a specified amount of an asset, at a certain time in the future, for a price that is agreed today.

Futures are like forwards but with better safety features:

- Traded on exchanges (like a regulated marketplace)

- Everything is standardized (quantity, quality, delivery terms)

- Think of buying a standard iPhone model vs. a custom-made phone

- The exchange guarantees the trade will happen

- You can easily sell your contract to someone else if you change your mind

3. Options Contracts

Option is one more derivative product that provides additional flexibility in managing price risk.

Options are like buying a ticket that gives you a choice:

- Call Option: Right to buy (like a ticket to buy something at a fixed price)

- Put Option: Right to sell (like a ticket to sell at a fixed price)

- You pay a small fee (premium) for this

- You can choose not to use it if prices don't move in your favor

- The seller must honor your choice if you decide to use it

Share

4. Swaps

Swaps are agreements between two counterparties to exchange a series of cash payments for a stated period of time.

Swaps are like agreeing to exchange lunch boxes every day for a month:

- Two parties agree to exchange payments over time

- One person might pay a fixed price while the other pays the current market price

- No actual commodity changes hands - just money

- Helps businesses manage price risks

- Currently, swaps are not allowed in India

Why Choose Futures Over Forwards? 💪

Think of forwards as a private deal and futures as a public marketplace. Futures are better because:

1. Everyone can see and participate in price-setting

2. The exchange guarantees your trade (no worries about the other person backing out)

3. Anyone can participate, big or small

4. All contracts are standard and clear

5. You only need to pay a fraction of the total value upfront

6. Everything is transparent and builds trust

Key Differences: Forwards vs. Futures

<picture></picture>

This marks another step in our understanding of commodity markets. Trading

Commodities can be traded in both the spot and the derivatives (forward and futures) markets. Although these markets differ in terms of delivery time and trading terms, they are interrelated. The two main types of commodities traded in both markets are:

1. Soft commodities: Perishable agricultural products such as corn, wheat, coffee, cocoa, sugar, soybean, etc.

2. Hard commodities: Natural resources that are mined or processed, such as crude oil, gold, silver, etc.

Share

Spot Market

The spot market is where commodities are traded with an immediate transfer of ownership, completing the cycle of delivery versus payment. This is also known as a "ready delivery contract." Spot markets operate in two modes:

1. Physical spot market

2. Electronic spot market

Physical Spot Market

In a physical spot market:

- Commodities are physically bought and sold for immediate delivery.

- Traders are licensed by the mandi (market) and pay mandi fees.

- Prices are negotiated between buyers and sellers.

- Markets can be retail (serving actual consumers) or wholesale (for supply chain intermediaries).

Traditional mandi systems often leave farmers with little bargaining power, as price-setting is controlled by traders and middlemen. This isn't a futuristic scenario – it's actually where our story begins. Commodity trading is one of humanity's oldest economic activities, dating back to the dawn of civilization. Commodity trading has been a key economic activity since ancient times, evolving from simple barter systems to today’s sophisticated futures markets. Initially, people traded goods directly, such as wheat for cattle, but as trade expanded across regions, gold and silver became the standard medium of exchange.

Thanks for reading The Market Minute’s Substack! Picture a farmer trading bags of wheat for a neighbor's cattle. Simple, right? But as trade expanded beyond local communities, a new challenge arose: How do you determine the value of goods from distant lands?

Enter precious metals. Gold and silver became a universal measure of value, setting the stage for more complex trading. But the real game-changer was the introduction of money. Suddenly, commodities could be assigned a specific monetary value, revolutionizing how people bought and sold goods.

🌍The Birth of Commodity Markets:

As trade grew, centralized marketplaces emerged. These "spot markets" allowed buyers and sellers to conduct immediate transactions based on current supply and demand.

As markets matured, forward contracts were introduced, allowing parties to agree on a future sale at a pre-determined price. For example, on May 25, a trader agreed to sell rice for delivery on a future specified date (say one month from May 25 i.e., on June 25) irrespective of the actual price prevailing on June 25.

However, these contracts more or less failed due to market fluctuations, where either one of the parties failed to honor the contracts, which eventually led to the development of futures contracts, which was an alternative financial product to address these concerns of counterparty default, as the Exchange guaranteed the performance of the contract in case of the Futures.

Over time, contracts became standardized in terms of quality and quantity, enabling them to change hands multiple times before the delivery date.

This gave rise to speculators, who traded contracts for profit without ever intending to take delivery of the actual goods. Meanwhile, producers (hedgers) used futures contracts to manage risks, ensuring a stable market for their commodities.

🇮🇳 The Indian Commodity Story📊:

The history of commodities trading in India dates back centuries, with evidence of forward trading in agricultural produce, animals, and metals during ancient times. Even in 320 B.C., Kautilya’s *Arthashastra* referenced markets for these goods. However, modern organized commodity derivatives trading began in 1875 with the establishment of the Bombay Cotton Trade Association Limited, followed by the Gujarati Vyapari Mandali, which traded in castor seed, groundnut, and cotton.

📌 1919: Calcutta Hessian Exchange trading jute, facilitating trade in raw jute and jute products.

Over the years, trading centers spread across India, dealing in forward contracts for locally produced commodities. However, due to factors such as speculation, hoarding, and global events like wars, the government imposed various controls. The Bombay Contract Control Act (1919) and other legislative measures restricted speculative trading, especially in cotton.

📌 1952: Forward Contracts Regulation Act (FCRA) was passed to oversee commodity markets.

With the liberalization of the global economy and India’s membership in the World Trade Organization (WTO), the country opened up to futures trading.

📌 2003: National online commodity exchanges launched, modernizing the landscape. Today, India's commodity exchanges use electronic platforms to offer buyers and sellers improved price risk management. The introduction of products like weather derivatives, power derivatives, and carbon credits reflects the increasing sophistication of the commodity markets, which now attract institutional and retail investors alike.

📌 2015: Regulation shifted to SEBI, modernizing the framework.

As we look to the future, the commodity markets will continue to evolve, driven by technological advancements and the ever-changing needs of the global economy. From ancient barter systems to cutting-edge financial products, the story of commodity trading is a testament to human ingenuity and our endless quest for economic progress.

Thanks for reading The Market Minute’s Substack! They're the building blocks of our economy, used to create the products we use every day. Commodities are generally uniform in quality and interchangeable with goods of the same type, regardless of who produces them.

Most commodities are raw materials, basic resources, agricultural, or mining products, such as iron ore, sugar, or grains like rice and wheat. Popular commodities include Crude Oil, Gold, Silver, and Natural Gas.

What are the different types of Commodities? They are typically grouped into the following categories:

1. Agricultural: These include Wheat, Corn, Soybeans, Sugar, Chana, Barley, Guar Gum, etc.

2. Energy: This category covers Crude Oil, Natural Gas, Coal, and even renewable energy sources like Natural Gas.

3. Metals: Both precious metals (like gold and silver) and industrial metals (like copper and aluminium) fall into this group.

Share

🔹How Do Commodity Markets Work?

Commodity markets operate on the basic principle of supply and demand. When supply is low or demand is high, prices typically rise. Conversely, when supply is high or demand is low, prices tend to fall.

These markets involve various participants:

- Producers: Farmers, mining companies, and energy firms that produce the commodities.

- Consumers: Companies that use commodities to create products (e.g., a jewelry maker buying gold).

- Investors and Speculators: Individuals or firms that trade commodities for profit.

🔹Why Should Beginners Care About Commodities?

Understanding commodities can help you:

1. Make more informed investment decisions

2. Get a whole picture of the global economic trends.

3. Recognize how world events might affect your daily life (like the price of your morning coffee)

Share

🔹Getting Started with Commodity Investing:

For beginners, direct trading in commodities can be complex and risky. However, there are more accessible ways to get involved:

1. Commodity ETFs: These funds track the performance of specific commodities or commodity indexes. E.g.: Gold and Silver ETFs are listed on the exchanges.

2. Stocks of Commodity Companies: Investing in companies that produce commodities can be a way to indirectly invest in the commodity market.

Commodities play a vital role in our global economy and daily lives. While the commodity market can be complex, understanding its basics can provide valuable insights into economic trends and potential investment opportunities. As you continue your financial journey, keep an eye on the world of commodities – you might be surprised at how often they impact your daily life!

Remember, all investments carry risk, and it's crucial to do thorough research or consult with a financial advisor before making investment decisions.

Subscribe now

Coming soon

This is The Market Minute’s Substack.

The Market Minute

This is The Market Minute’s Substack.

Subscribe now
